NEWS: China: Too Many Factories?

If the economy slows, overcapacity could crunch profits in China

Any day now, German chemical giant BASF (BF ) and its partner China Petroleum & Chemical Corp. (SNP ) -- better known as Sinopec -- will fire up a new, $2.9 billion petrochemical complex. The 220-hectare facility along a stretch of the Yangtze River outside Nanjing, built by 15,000-plus Chinese workers and contractors from 22 countries, can turn out 600,000 metric tons a year of ethylene, a base material used to make a variety of plastic products. By yearend two other plants -- one built in Shanghai by Sinopec and Britain's BP (BP ), the other in Guangdong Province, courtesy of CNOOC (CEO ) and Royal Dutch/Shell Group (RD ) -- will kick in an additional 1.7 million tons of capacity. All told, China's ethylene output could rise by 36% this year from 2004 levels.

Now consider this: Six additional ethylene crackers, as they're known in industry jargon, are expected to win government approval and come online by 2010. China's ethylene capacity is expected to grow by 22% annually through 2009, while domestic demand will climb by just under 13%, figures Qu Guangdong, a Beijing analyst with chemical industry researcher SRI Consulting. Already the excess capacity has helped whack global ethylene prices by 50%, to about $600 per ton, since September. Qu thinks that for emerging petromajors such as Sinopec and CNOOC, it's a matter of having too much cash. "They have the money, and they want to spend," he says, "and they don't really care about the international markets." A Sinopec spokesman says the company is not worried about overcapacity in ethylene.

That's because the petroleum companies think their domestic customers will soak up all the product they can make. China, after all, has grown at 9%-plus annually during the past two years and hit 9.4% in the first quarter of 2005. Until recently, domestic demand absorbed most of that fresh industrial capacity -- not to mention vast quantities of chips, chemicals, building materials, and machinery imported from abroad. As a result, corporate profits of both Chinese companies and mainland divisions of multinationals have swelled.

SIGH OF RELIEF
But what if China downshifts? Most economists foresee mainland growth slowing to a more sustainable 8.5% or so in the next couple of years. At the start of 2004, China appeared to be in real danger of overheating and contracting severely, which would have been a disaster, since the country needs to grow at least 7% annually to create enough jobs for new workers. President Hu Jintao's government has since raised interest rates slightly and forced state-owned banks to rein in lending in an effort to cool things down. So far the strategy appears to be working -- there are signs of a decline in industrial production -- and no crash seems likely.

But even as China's leadership breathes a sigh of relief, the outsize profits of recent years appear to be history, given all the new plants being built. Gluts are emerging in steel, cement, autos, chips, and petrochemicals, dimming the outlook for earnings. In the first four months of 2004, profits at China's industrial companies surged by 46%. During the same period this year, they grew by a more modest 15.6%, according to China's National Bureau of Statistics.

In the cutthroat auto sector it's even worse. Profit growth there slowed to 4% from January through the end of April, vs. 9% in the same period of the previous year, because of aggressive price-cutting, according to the China Association of Automobile Manufacturers. The industry is running at only about 70% capacity, according to Automotive Resources Asia Ltd., an auto consultancy. The biggest sign of a slowdown so far, says Automotive Resources President Michael J. Dunne, is that some joint-venture companies have started laying workers off. (He won't name them.) "We are entering a war of attrition, there will be continued overcapacity," he says. "Whoever has the deepest pockets will survive this battle of wills."

Yet capacity keeps growing. On May 28, General Motors Corp. (GM ) and its local partner, Shanghai Automotive Industry Corp., opened a plant near Shanghai that can make 170,000 Buick Excelle and Cadillac STS sedans a year. Honda Motor Co. (HMC ) is on track to nearly double its Chinese production capacity. By early 2006 the company expects to be able to make 530,000 Accord sedans, Fit compacts, and other models yearly via its tie-ups with Guangzhou Automobile Group and Dongfeng Motor Corp. Sho Minekawa, president of Guangzhou Honda Automobile Co., concedes that the price competition is ferocious, especially in the small-car segment. "We have lost some market share to the Hyundai Elantra and GM Excelle," he says. Honda in April started exporting China-made Fits to Europe from a new factory in Guangzhou.

Then there's steel. The government is forecasting that the country's steel production will soon exceed domestic demand: Total capacity is expected to surge 43% by 2010, according to government numbers. Inventories have stayed manageable so far, but only because Chinese steelmakers have turned to exporting. And prices are decreasing. Overall, hot-rolled and cold-rolled steel prices have declined 10% since early April. And the situation could get worse. "If you count imports and upcoming investments, we foresee overcapacity," says Wu Dongying, director of strategy and planning at Shanghai Baosteel Group Corp.

HANDSOME PROFITS
Semiconductors are likely to be hit, too. Just as the industry is showing signs of matching supply with demand after a nasty glut and plunging prices last year, China is heading for a massive buildup in chip-fabrication plants, albeit lower-end ones. The nation is already home to 35 silicon-wafer plants, and 22 new ones are expected to be in place by the end of 2008, according to the trade group Semiconductor Equipment & Materials International.

Of course, if you have the right product, there's still serious yuan to be made in China. Producers of semiconductor-manufacturing equipment, such as Applied Materials (AMAT ), Nikon, and Novellus Systems, are likely to see handsome profits selling gear to all those new chip plants. And wealthier Chinese are still willing to pay up to $7,000 for the latest in flat-screen television technology, says Piet Coelewij, a senior vice-president at Philips Electronics (Shanghai) Co. "That market segment is growing extremely fast," he adds. Unfortunately for companies in many other sectors, the fat margins of recent years look increasingly out of reach.

NEWS: Real Estate Bubble in China

BEIJING - China's real estate market seemed to have got into an unrelenting price spiral in 2004 as the central government issued a series of policies to cool down the sector but housing prices continued to rise throughout the year. This surprising double-digit year-on-year growth may have delighted developers, but made experts fear a market bubble.
According to the National Bureau of Statistics, by the end of November, China's housing price rose 12.5% year-on-year, up 0.8 percentage points over the 11.7% growth in October. The growth rate is even higher in 35 major cities. So is the country's real estate market enjoying healthy development or is this just an artificial bubble? There is still no definite answer.

From December 1, 2002, the developers' own capital was stipulated to stand at 30% of their total investment, 10 percentage points higher than before. The threshold was further increased to 35% last year.

Another macro-policy was issued late October, as the central bank raised for the first time in nine years its benchmark interest rate by 27 basis points, one-year lending rate from 5.31% to 5.58%, and the one-year deposit rate from 1.98% to 2.25%. The higher lending interest rate surely puts a heavier burden on developers' financing costs and the majority of the consumers who acquire their property via banking loans.

However, the impact of these measures, aiming to cool down the overheated property market, is not as so palpable as the experts and insiders had predicted, with prices continuing to rise and market demand remaining robust. The National Bureau of Statistics recently indicated that average property prices in China's main cities rose 12.5% year-on-year in 2004. Prices for residential and commercial property averaged 2,759 yuan (US$333.10) per square meter, with the average price of residential housing rising 11.6% to 2,580 yuan per square meter between January and November.

REPORT: PWC China NPL Investor Survey 2004

PricewaterhouseCoopers conducted a survey recently on the China non-performing loan (NPL) foreign investment community entitled, "China NPL Investor Survey 2004". The survey explores the strategies, preferences and expectations of the China non-performing loan foreign investment community and found that well-capitalised and experienced NPL investors are eager to make multiple, sizeable investments in China's NPL market but are troubled by its lack of defined parameters, consistency and deal flow. 78% of the survey's respondents are prepared to invest between US$51 million to US$250 million each over the next 1-3 years. All of them say that China is a high, if not their top, priority in Asia and they have a common belief that opportunities should be increasing over the next few years.

The survey was sent to 40 entities, including specialised units within investment banks, distressed debt funds and other commercial entities. Seventeen of these entities completed survey forms representing an impressive 42% response rate.

REPORT: PWC Issues and Risks for FDI

For more than a decade, the People's Republic of China (PRC) has experienced an unprecedented influx of Foreign Direct Investment (FDI). FDI has been used by foreign companies as an important means of entering China. This has a number of attractions, including low cost manufacturing resources and facilities, and the prospect of a huge consumer market. Before 1992, loans accounted for 60% of the total value of incoming foreign capital. In recent years, FDI has dominated the capital inflow, accounting for 70% of the total value. The Chinese Ministry of Foreign Trade and Economic Co-operation (MOFTEC) revealed that total inflows of FDI in 1996 amounted to US$41 billion, making it the second largest FDI recipient after the United States. Hong Kong constitutes the single largest source of FDI for China.

REPORT: PriceWaterhouseCoopers Survey About Doing Business in China

While the magnitude of foreign investments in China has been increasing, foreign investors continue to encounter different challenges when doing business or investing in China. What are these challenges? Is it easy for a foreign investor to exit China? What will the trend for foreign investment in China over the next three years? In order to answer the above questions,

PricewaterhouseCoopers' Advisory Division has conducted a "Doing Business in China Survey" which aims to identify issues and problems encountered by foreign companies doing business or investing in China. The key findings of the survey are as follows:

-95% of the foreign companies believe that foreign investment in China will continue to increase over the next three years.

-Only 26% of the respondents' investments in China are currently profitable and 72% of them expect profits within the next five years.

-The top three challenges faced by foreign companies doing business or investing in China were the complex and developing legal and political environment, foreign exchange controls and lack of knowledge of the local business environment.

-82% of the foreign companies think that it would not be easy to exit their investments in China.

-Most of the survey respondents needed advice on legal framework and statutory compliance requirements (74%), tax compliance and tax planning advice (57%).
If foreign companies were to invest in China again, they would devote more efforts on initial planning (42%) and thorough risk analysis (42%) prior to investing

Overbuilding

One of the classic symptoms of bubbles is overbuilding in key areas. For example, too many online pets supplies companies during the Internet bubble, too many disk drives companies during the PC bubble.

China is no exception. Certanily there is too much building in Shanghai real estate. Reports are that foriegn auto makers are overbuilding capacity with exaggerated expectation of consumer adoption of cars. What else ? Please provides great stories, data, info on overbuilding:

Time Bombs

Bubbles also fund businesses that never should exist. I call them Time Bombs because they tick away investor money waiting to explode when the bubble crashes. Sometimes Time Bombs are marketing shell games intended to deceive investors. Sometime they are very honest, but confused efforts to build a company that has not real product or market or business logic.

An example from China that someone told me was a company that was getting tremendous amount of money from private equity firms for selling - DANDELIONS - which apparently are readily available at every road side.

Any other great examples of Time Bombs?!

Overvaluation

Bubbles also great overvaluation of all companies, Time Bombs, Copy-cats, as well as great companies that are poised for growth. Think Cisco, Intel, Amazon, Yahoo during the Internet bubble. All great companies. All will continue to be great companies. All were overvalued.

China examples anyone??

Bad business practices

Finally, bubbles pump small companies with too much cash deteriorating sound business operations and discipline. Money gets wasted on everything from staplers, fancy offices, overbuilt and poorly designed logistics, advertising etc...

Does someone see that going on in their business in China or a business they know?

Foriegn Direct Investment

Many companies around the world are desperate to get into China either because they offer cheap labor costs, a seemingly huge local consumer market, or increasingly more sophisticate R&D and other scientific benefits.

Public Markets

Increasingly, companies are able to enter the public market through IPOs. Given the enthusiasm for the general growth potential in China, these creates a ripe environment for specific companies to be valued far beyond their worth, particularly given the uncertainties and risks ahead

Macroeconomics

The Macroeconomics of China is startling. Most economists focus on the problem of overheating and hope that the Government can "orchestrate" a soft landing.
